Under the Indian Goods and Services Tax framework, exports are not merely tax-exempt; they are classified as “Zero-Rated Supplies”.

While an exempt supply denies the taxpayer any Input Tax Credit (forcing businesses to absorb taxes paid on inputs as costs), a Zero-Rated Supply under Section 16 of the IGST Act treats the entire value chain as tax-free. Exporters are legally entitled to recover 100% of the input taxes incurred in producing goods or rendering services for foreign clients.

In this guide, we analyze the mechanics of zero-rated supplies, compare the LUT route vs. IGST Payment route, explain Letter of Undertaking (Form GST RFD-11) compliances, and break down how to optimize export cash flows.

What is a Zero-Rated Supply? (Section 16 IGST Act)

Under Section 16(1) of the Integrated Goods and Services Tax (IGST) Act, 2017, “Zero-Rated Supply” means any of the following taxable supplies:

  1. Export of goods or services out of India.
  2. Supply of goods or services to a Special Economic Zone (SEZ) developer or an SEZ unit for authorized operations.

Under Section 16(3), an exporter has two distinct statutory mechanisms to realize tax neutrality:

RouteMechanismCash Flow ImpactRefund Procedure
Option 1: Under LUT (Without Payment of Tax)Furnish Letter of Undertaking (RFD-11) annually; charge 0% GST on export invoice.Zero working capital blocked. No tax paid upfront.Accumulate ITC in Electronic Credit Ledger and file Form RFD-01 under Rule 89(4).
Option 2: With Payment of IGSTPay integrated tax (18%) on export invoice using cash/credit ledger.Blocks working capital until refund is processed.Automated refund. For goods, Customs ICEGATE system auto-disburses refund without RFD-01.

Route 1: Export Under LUT (Form GST RFD-11)

The Letter of Undertaking (LUT) route is the gold standard for service exporters, freelancers, and high-volume manufacturers because it eliminates the need to pay tax upfront.

Rules Governing LUT (Rule 96A):

  1. Validity: An LUT in Form GST RFD-11 is submitted online once every financial year (before April 1st) and remains valid for the entire financial year.
  2. Who is Eligible? All registered taxpayers are eligible to furnish an LUT, except those who have been prosecuted for any offence under the CGST/IGST Act where tax evaded exceeds ₹2.5 Crores.
  3. When is a Bond Required? Only taxpayers disqualified by criminal prosecution must furnish a physical Bond on non-judicial stamp paper accompanied by a bank guarantee (typically 15% of the estimated tax liability).

Statutory Timelines under LUT:

  • For Goods: Goods must be physically exported out of India within 3 months from the date of issue of the export invoice.
  • For Services: Foreign exchange realization (FIRC / BRC) must be received within 1 year from the date of issue of the invoice (or within RBI approved timelines).
  • If an exporter fails to meet these timeframes, they must deposit the unpaid IGST along with 18% interest under Section 50 within 15 days.

Route 2: Export With Payment of IGST

Under this mechanism:

  • The exporter calculates full IGST (usually 18%) on the export invoice and discharges the liability in GSTR-3B using accumulated ITC.
  • For Goods: The shipping bill filed with Customs is legally deemed to be the refund application. Once the export manifest is filed and GSTR-1 / GSTR-3B match ICEGATE data, the Customs system directly credits the IGST refund to the exporter’s bank account automatically.
  • Recent Restriction on Services: The Finance Act restricted the automated IGST payment route for certain categories of service exporters to curb fraudulent claims, making the LUT route mandatory for the majority of knowledge exports.

The 5 Statutory Tests for “Export of Services” (Section 2(6))

To qualify as a zero-rated export of services without paying 18% IGST, your transaction must simultaneously satisfy all five conditions of Section 2(6) of the IGST Act:

  1. Supplier Location: The supplier of service is located in India.
  2. Recipient Location: The recipient of service is located outside India.
  3. Place of Supply: The place of supply of service is outside India (governed by Section 13 of the IGST Act).
  4. Convertible Foreign Exchange: Payment for such service has been received in convertible foreign exchange (or in Indian Rupees wherever permitted by RBI, such as via designated Vostro accounts).
  5. Establishments of Distinct Persons: The supplier and recipient are not merely establishments of a distinct person (e.g., branch office in India and head office abroad without separate incorporation).

If even one condition fails—for example, if payment is received in domestic INR without RBI approval, or if the service involves physical performance in India—the transaction is treated as an inter-state domestic supply liable to 18% IGST.
